Europe Week Ahead: German Zew, EZ Q1 GDP, -HICP

The German ZEW index should benefit from the strong rebound in equities. On top of that favourable market sentiment, German economic indicators have started to beat expectations as well. Following an unexpected setback in the previous month, we believe there is scope for the German ZEW to surprise to the upside again in the near term and we look for a leap higher to 45.0 in the headline index this month (from 36.3) while current conditions should improve as well to 15.0 (from 9.2) – both forecasts being above expectations.

We are in line with the consensus looking for a small 0.1% QoQ contraction in Eurozone Q113 GDP, following -0.6% QoQ in Q412, which would mark the sixth consecutive quarter of recession. While backward-looking in nature, the report will be important for the market for several reasons. In particular, the first quarter of the year makes up for a large part of the carryover effect for the full 2013 fiscal year, meaning that any surprise has a larger impact than usual on annual growth and fiscal targets. France is a case in point, with GDP expected to be roughly stable in Q1 despite (very) weak business surveys, on the back of less negative hard data and a likely inventories effect. Beyond that, however, recent data has not been consistent with a near-term rebound in activity and therefore the (revised) growth and fiscal targets remain challenging. Meanwhile, we expect German GDP to rebound by 0.2% QoQ in Q1, despite unfavourable weather conditions weighing on the construction sector, and March data pointing to stronger underlying momentum slowly building up into Q2, with upside risks relative to our current forecasts. Elsewhere in the periphery, the recession is likely to extend for another quarter, albeit generally at a slower pace than last year: we forecast a 0.5% QoQ GDP contraction in both Italy and Spain. Those GDP reports will also provide a good hint at upcoming revisions to the ECB’s staff forecasts to be unveiled next month; following large downward revisions by the staff in March, we believe that those GDP projections will actually be little changed (including for HICP inflation), which, in isolation, should support the case for monetary status quo in the very near term while the ECB continues to monitor forward-leading indicators very closely for now.

We look for Eurozone HICP inflation to be confirmed at 1.2% YoY in April, in line with the flash estimate, down from 1.7% in March. Core inflation is expected to drop by around three-tenths to a two-year low. If there is a risk, it would be on the upside this month, depending on the French CPI number to be published the day before. Looking ahead, we continue to forecast a very modest rebound in Eurozone inflation in coming months, before base effects (relative to the tax component, in particular) trigger another leg lower in Q3.
